We posted an 18% year-over-year increase in approximated trailing twelve month subscription revenue contribution from our $30k+ ARR customer cohort and our Non-GAAP free cash flow was $26.7 million, an increase of 158% year-over-year. We also initiated our $50 million stock buyback program with over $26 million of repurchases in Q3, which allows us to return value to shareholders and offset dilution,” said Ryan Barretto, CEO of Sprout Social. “Importantly, we are targeting GAAP profitability looking ahead, a significant milestone that reflects our focus on cost discipline.”

Revenue growth

Reviewing a company’s long-term revenue performance reveals insights into its quality. Any business can deliver a good quarter or two, but the best consistently grow over the long haul. Sprout Social’s revenue grew at a solid 23.4% compounded annual growth rate over the last five years. Its growth beat the average software company and shows its offerings resonate with customers.

Sprout Social quarterly revenue

Long-term growth is the most important, but within software, a half-decade historical view may miss new innovations or demand cycles. Sprout Social’s recent performance shows its demand has slowed as its annualized revenue growth of 11.9% over the last two years was below its five-year trend. Decelerating revenue growth in the sector warrants caution, as it could signal changing consumer tastes aided by low switching costs. Sprout Social year-on-year revenue growth

This quarter, Sprout Social reported year-on-year revenue growth of 8.3%, and its $125.1 million of revenue exceeded Wall Street’s consensus estimates by 1.1%. Company management is currently guiding for a 3.2% year-on-year increase in revenue next quarter.

Looking further ahead, sell-side analysts expect revenue to grow 4.9% over the next 12 months, according to S&P, a deceleration versus the last two years. This underwhelming projection implies its products and services will see some demand headwinds.

Billings

Billings is a non-GAAP metric that is often called “cash revenue” because it shows how much money the company has collected from customers in a certain period. This is different from revenue, which must be recognized in pieces over the length of a contract.

Sprout Social’s billings came in at $116.3 million in Q3, and over the last four quarters, growth was underwhelming, averaging 7.7% year on year. This alternative top-line metric grew more slowly than total revenue, meaning the company recognizes revenue faster than it collects cash – a headwind for its liquidity that could also signal a slowdown in future revenue growth. Customer acquisition efficiency

The customer acquisition cost, or CAC, payback period represents the months required to recover the cost of acquiring a new customer. Essentially, it’s the break-even point for sales and marketing investments. A shorter CAC payback period is ideal, as it implies better returns on investment and business scalability.

It’s relatively expensive for Sprout Social to acquire new customers as its CAC payback period was 140.9 months this quarter. The company’s slow recovery of its sales and marketing expenses indicates it operates in a highly competitive market and must invest to stand out, even if the return on that investment is low.

Key takeaways from Sprout Social’s Q3 results

Sprout Social’s mixed quarter had two key positives: EPS guidance for next quarter well above analysts’ consensus estimates and adjusted operating income that beat Wall Street’s consensus by a wide margin. But billings missed expectations, and revenue guidance for next quarter came in slightly below Wall Street’s consensus. Shares rose 4% to $12.42 immediately after the release.

Sprout Social reported solid quarterly earnings, but is the stock a good investment? What happened in the latest quarter matters, but not as much as longer-term business quality and valuation when deciding whether to invest. Read the full research report here (it’s free).
